What is a carry trade?

The beauty of the carry trade is that it does not require the trader to make any call regarding the direction the underlying asset will take. While this can result in losses, careful monitoring of carry trades between the spot and perpetual-swap markets should enable the trader to close both positions at a narrower spread and make a profit. The other component of the carry trade strategy focuses on the exchange rate of the two currencies. A trader looks for the target currency to appreciate (increase in value) when long.

If central banks are raising interest rates, or even just talking about raising interest rates, that can be a great time to enter the trade. This causes a lot of people to start carry trading, which increases a currency pair’s value. However, over time, central banks deem it necessary to alter interest rates and this poses a potential risk to the carry trade strategy. Forex markets can offer relatively higher leverage than trading in other assets; this can have an amplifying effect on potential profits from the carry trade. The most popular carry trades involve buying currency pairs like the Australian dollar/Japanese yen and New Zealand dollar/Japanese yen because the interest rate spreads of these currency pairs are very high.

Many people are jumping onto the carry trade bandwagon and pushing up the value of the currency pair. Similarly, these trades work well during times of low volatility since traders are willing to take on more risk. As long as the currency’s value doesn’t fall — even if it doesn’t move much, or at all — traders will still be able to get paid. Trading forex markets using the carry trade requires an account with a forex provider like IG. Many traders watch major forex pairs like EUR/USD, GBP/USD, or USD/JPY for carry trade opportunities.

Advantages and Risks of Carry Trading 💡

A carry trade in forex follows the above strategy to allow a trader to profit from the difference in interest rates between the base and secondary currencies in a forex pair. Traders can, of course, implement a carry trade by buying crypto in the spot market and entering a short position in the futures market. Even if both legs fill, attempting to perform a cash-and-carry trade manually makes it less likely that the trader will get an optimal price because crypto markets are notoriously volatile. Using the example above, if the U.S. dollar were to fall in value relative to the Japanese yen, the trader runs the risk of losing money. Also, these transactions are generally done with a lot of leverage, so a small movement in exchange rates can result in huge losses unless the position is hedged appropriately.

For example, the U.S. dollar could appreciate against the Australian dollar if the U.S. central bank raises interest rates at a time when the Australian central bank is done tightening. Carry trades work when central banks are either increasing interest rates or plan to increase them. Money can now be moved from one country to another at the click of a mouse, and big investors are not hesitant to move around their money in search of not only high but also increased yield.

For example, if the Australian dollar offers 4% and the Japanese Yen has interest rates set at 0%, traders could look to buy (long) AUD/JPY to take advantage of the 4% net interest rate differential. But a period of interest rate reduction won’t offer big rewards in carry trades for traders. When rates are dropping, demand for the currency also tends to dwindle, and selling off the currency becomes difficult. Basically, in order for the carry trade to result in a profit, there needs to be no movement or some degree of appreciation.
